Risk parity has always been the portfolio construction idea that sounds simplest and behaves strangest. In a new whitepaper1, Meketa Investment Group's Frank Benham, CFA, CAIA, and Jackson Shaw take the strategy apart with characteristic evenhandedness, and what emerges is neither an endorsement nor a dismissal, but a demanding checklist for any institution tempted to be "different" from its peers.
Risk, Not Capital
The starting premise is a reallocation of what gets allocated. "Risk parity is an asset allocation strategy that, as the name suggests, aims to allocate risk equally among assets in a portfolio," Benham writes. That reframing pushes portfolios away from equity-dominated capital weights and toward rate-sensitive assets. In Meketa's illustration, a traditional 60/40 gives way to an unlevered mix of just 13% equities, 72% rate-sensitive assets, and 15% commodities (see Figure 4).
The catch is arithmetic. That balanced portfolio carries a superior Sharpe ratio (0.47 versus 0.36) but a lower expected return (5.7% versus 7.0%). To close the gap, leverage enters, and it enters in size: "the levered risk parity portfolio requires a leverage ratio of roughly two times," pushing gross exposure to 299%.
Where the Thesis Can Crack
The intellectual foundation rests on Modern Portfolio Theory and the observation that if asset classes have similar long-term Sharpe ratios, spreading risk evenly reduces reliance on any single return source. But Benham is candid about the load-bearing assumption: diversification itself. "In periods of higher and more uncertain inflation, both asset classes may respond to the same underlying pressures, resulting in periods where they decline at the same time." His conclusion is the paper's sharpest analytical point: "the effectiveness of diversification should be viewed as dependent on the macroeconomic environment rather than as a fixed characteristic of the asset classes themselves."
Figure 3 makes the point visually, with the equity-bond correlation swinging from deeply negative in the early 2000s to strongly positive after 2022.
The Leverage Bill Comes Due
Leverage, typically accessed through futures, is cheap and liquid, but it is not free of consequence. It "amplifies losses as well as gains," creates liquidity risk through daily mark-to-market, and raises financing costs when short rates rise. Volatility targeting adds a second-order hazard: de-levering into falling markets. "If not managed carefully, this de-levering could result in permanent impairment of capital," Benham cautions.
The stress scenarios (Figure 7) deliver the paper's most counterintuitive finding. A 300 basis point rate spike hits levered risk parity for -16.6% versus -4.5% for the traditional mix, which is expected. Less expected: in a 40% equity decline, levered risk parity loses -23.2%, essentially matching the traditional portfolio's -23.8%. The equity-light label, in other words, is no guarantee of downside protection when bonds fail to offset.
Yet history has often been kinder than the models. During the Global Financial Crisis, unlevered risk parity fell just -5.8% against -26.2% for the traditional allocation, and the strategy actually gained 17.3% through the TMT bust. The post-COVID rate hikes reversed the story: -27.1% for the levered version. As Benham observes, the strategy "benefited from a multi-decade secular decline in interest rates," a tailwind that "may not be present going forward."
The Maverick Problem
Then there is governance. Tracking error versus peers runs "from approximately 5% to 10%," and Benham is direct about what that demands: investors "need to be comfortable being 'different' from peers." Manager dispersion compounds the challenge, since "two portfolios that both use the risk parity label may respond quite differently to the same economic environment." Manager selection, he argues, requires understanding "how the manager defines the opportunity set, controls leverage, responds to changing volatility, and decides when to deviate from a balanced risk allocation."

- Risk parity allocates risk, not capital. Expect structurally higher bond exposure, lower equity exposure, and roughly 2x leverage to reach traditional return targets.
